Can we deploy xMII into a Virtual Server environment? If so, are there any downside issues we need to be aware of before considering such an option?

Yes you definitely can.
Downsides - not that I have heard of any. If used properly I guess there shouldn't be because when you talk about a virtual environment , it essentially means a number of virtual servers hosted on a single physical machine and if proper resources are allocated to each of the virtual servers , I doubt there'll be any issues.

If you (or the customer) are very skeptical about the concept then you can start off with a dev environment and evaluate for a while.

Can you please qualify what you meant by "typically". Is there any benchmark study on performance in production that you are basing on? Otherwise, what else could be the reason you do not advise in production?
We are currently installing xMII in Dev VMWare environment. Our company is seriously advising only VMWARE for Dev and test. If you have any benchmarks, that will help.

I've run xMII on VMware workstation successfully for over a year for development enviroments. I'm assuming you would be using VMware ESX Server enviroment. I personally have not worked with xMII using ESX server, but I have worked with other web portal based software on ESX, and ESX HA with good success (including validated enviroments) Of course if its not recommended / supported, your own your own for reliablity, but I would say its definatly worth a try. Depends on how mission critical your application is.
